Simple Interest vs. Amortized Loan Interest

“Simple interest” and “amortized loan” answer different questions. Simple interest is often used to calculate interest from principal, rate, and time, while an amortization schedule repeatedly applies interest and payments to a declining balance.

Simple interest on an unchanged principal

The basic simple-interest formula is I = P × r × t. On $20,000 at 8% for five years, simple interest on an unchanged principal would be $20,000 × 0.08 × 5 = $8,000.

That result assumes the principal used in the formula remains $20,000 for the full five years.

An amortizing installment loan has a declining balance

If the same $20,000 is repaid over five years with monthly level payments at an 8% annual rate, the payment is about $405.53 and total scheduled interest is about $4,331.67. The interest is lower than $8,000 because principal is being repaid every month rather than remaining at $20,000 for the entire period.

Simple-interest loans can still have payments

Some contracts described as simple-interest loans calculate interest daily or periodically on the outstanding principal balance. Payments reduce the balance, so future interest changes. That is different from the elementary school formula applied to an unchanged balance for the whole term.

Always read the loan's actual interest-accrual and payment-posting rules before choosing a model.

Timing can matter more with daily simple interest

When interest accrues daily on the outstanding balance, an early payment can reduce interest sooner and a late payment can allow additional interest to accrue. A fixed monthly periodic amortization table may not exactly match such a loan if it ignores actual day counts.

Choose the calculator that matches the agreement

  • Use a simple-interest calculator for principal × rate × time examples.
  • Use a daily-interest calculator when the agreement accrues by actual days.
  • Use a loan-payment calculator for level periodic amortization.
  • Use date-based software when irregular dates or payment changes must be modeled row by row.

Why labels on loan documents matter

The phrase “simple interest” is used in more than one way. In a math textbook it often means principal × rate × time on a fixed principal. In lending, it can describe a loan that accrues interest on the outstanding principal each day or period. Those are not the same cash-flow pattern.

Before reproducing a lender schedule, look for the exact accrual language in the note or disclosure. Identify whether interest is computed daily, monthly, or by another method; whether unpaid interest can be capitalized; and how payments are applied. Then choose the calculator that matches those rules.

If a lender uses daily simple interest, two borrowers with the same annual rate and scheduled payment can pay slightly different total interest if their actual payment dates differ. That is one reason a neat monthly spreadsheet can disagree with a servicer even when the annual rate appears identical.
